Grid Dynamics’ third quarter answered the margin question more convincingly than the revenue question. Revenue reached $114.3 million, just $0.3 million above the top of guidance, while GAAP operating margin rose to 8.0% and nine-month free cash flow recovered to $20.2 million on our definition. AI work was 31% of revenue, but 93.7% of total revenue was still recognized under time-and-material contracts and the Q4 revenue midpoint is nearly flat sequentially. The quarter validates the operating path in our October 28 KST research; it does not yet justify raising our $8.07 Base value after the shares closed at $13.36.

Event date: October 29, 2026; reviewed November 2, 2026 KST. Consolidated USD; tables use USD millions except percentages and per-share amounts. Market reference: $13.36 October 30 regular-session close, after a $3.87 daily increase. The financial statements are GAAP unless labeled non-GAAP.
Three findings
- Margin converted: GAAP operating margin improved to 8.0%, while Q3 non-GAAP EBITDA exceeded the high end of company guidance by 30.9%.
- Cash recovered: nine-month operating cash flow less cash capex was $20.2 million, 5.5% above the comparable 2025 period, after first-half conversion had weakened.
- The business model has not fully changed: time-and-material work remained 93.7% of Q3 revenue, and the top ten customers increased to 63.3% of sales.
The prior test versus the reported result
Our October 28 KST Grid Dynamics research identified three confirmation conditions: revenue at or above the $112 million–$114 million guide, a smaller gap between adjusted and GAAP profitability, and better cash collection. It also warned that large-account concentration could rise even if AI demand was genuine.
| Q3 test | Before the release | Reported result | AHNIM reading |
|---|---|---|---|
| Revenue | $112.0m–$114.0m company guide | $114.294m | Pass, but only 0.26% above the high end |
| GAAP operating margin | 6% FY2027 Base assumption | 8.0% | Stronger than Base for one quarter |
| Non-GAAP EBITDA | $16.5m–$17.5m company guide | $22.9m / 20.0% | 30.9% above the high end |
| Nine-month FCF | Collection was the main concern | $20.213m | Recovered above the 2025 comparison |
| Top-ten revenue share | 61.5% in Q2 | 63.3% | Concentration rose |
The revenue beat was small: $114.294 million was $0.294 million above the top of the range. The profitability beat was not small. GAAP gross margin expanded 700 basis points year over year to 40.3%, GAAP operating profit reached $9.137 million, and non-GAAP EBITDA exceeded the $17.5 million high end by $5.4 million. This is the clearest evidence so far that delivery productivity and cost actions can reach reported operations, not only management presentations.
AI revenue rose, but fixed-price revenue did not yet lead
Management said AI revenue grew more than 45% year over year for a third consecutive quarter and reached 31% of revenue. The earnings call also described production programs, AI-assisted delivery and a gradual shift toward fixed-price or output-based engagements. These are useful operating signals, but they should be tested against the contract table.
| Contract mix | Q2 2026 | Q3 2026 | Sequential change |
|---|---|---|---|
| Time-and-material revenue | $100.527m / 92.94% | $107.098m / 93.70% | Share +0.76 percentage points |
| Fixed-fee revenue | $7.637m / 7.06% | $7.196m / 6.30% | Share −0.76 percentage points |
The important distinction is that AI delivery can improve labor productivity before it changes the billing model. Q3 revenue rose 9.7% year over year while total headcount fell 8.3%, and annualized revenue per period-end worker crossed roughly $100,000. Yet the disclosed fixed-fee share declined sequentially. We therefore credit productivity in the margin evidence, but we do not reclassify GDYN as a recurring software company or assume the current margin automatically compounds.
The GAAP bridge matters
Non-GAAP EBITDA of $22.9 million excluded $5.309 million of stock compensation, $5.909 million of depreciation and amortization, $1.985 million of restructuring costs, and smaller transaction and geographic-reorganization items. The exclusions explain why a 20.0% adjusted EBITDA margin and an 8.0% GAAP operating margin can both be correct.
Our valuation continues to treat stock compensation and depreciation as operating costs. We also do not declare restructuring permanently absent after one strong quarter. The positive change is that GAAP operating profit improved by $9.378 million year over year, while stock compensation was lower. The gap did not disappear, but the underlying result moved in the right direction.
Cash conversion recovered—without eliminating concentration risk
Nine-month operating cash flow was $30.509 million and cash capex was $10.296 million, producing $20.213 million of FCF on our definition. The comparable 2025 figure was $19.167 million, so conversion improved 5.5%. This is a meaningful recovery from the first half, when our calculated FCF had fallen to $6.955 million.
Cash rose from $298.429 million at June 30 to $304.287 million at September 30 even after $6.7 million of Q3 buybacks. There was no revolver borrowing. Receivables still absorbed cash over the nine-month period, so one quarter does not remove the collection test; it does show that the earlier weakness was not a straight-line deterioration.
Customer concentration moved the other way. The largest customer was 17.9% of Q3 revenue, the top five were 45.4%, and the top ten were 63.3%. Revenue below the top twenty increased 8.0% sequentially to $27.002 million, but it remained only 23.6% of total sales. Growth is broad enough to avoid a “one-client” conclusion, yet the biggest accounts still determine the quarterly shape.
Q4 guidance limits the extrapolation
Grid Dynamics guided to Q4 revenue of $113.5 million–$115.5 million and non-GAAP EBITDA of $20 million–$22 million. The revenue midpoint is $114.5 million, only 0.18% above Q3. The EBITDA midpoint implies an 18.3% margin, below Q3’s 20.0%. Adding the Q4 revenue range to nine-month revenue produces an implied FY2026 range of $440.1 million–$442.1 million.
Management said on the call that it expects a return to healthy double-digit growth in 2027. That is a company outlook, not achieved revenue. Our October Base used $475 million of FY2027 revenue, which is 7.7% above the implied FY2026 midpoint. The formal Q4 guide therefore supports the current Base revenue assumption rather than forcing an upgrade. The next test is whether 2027 demand converts management’s double-digit language into actual guidance and whether fixed-price mix finally rises.
Valuation: better operations, little margin of safety after the rally
We keep the October 28 AHNIM Bear / Base / Bull values at $3.72 / $8.07 / $13.40. The unchanged Base already assumes a 6% FY2027 operating margin after stock compensation and depreciation, above the earlier reported quarter but below Q3’s 8.0%. One quarter makes that assumption more credible; it does not establish durability. The nearly flat Q4 revenue guide, rising customer concentration and still-dominant time billing balance the margin improvement.
| Reference | Value | Difference versus $13.36 close |
|---|---|---|
| AHNIM Bear | $3.72 | −72.2% |
| AHNIM Base | $8.07 | −39.6% |
| AHNIM Bull | $13.40 | +0.3% |
| S&P Global analyst consensus snapshot | $12.20 | −8.7% |
JPMorgan raised its target from $8 to $11 and retained Overweight; TD Cowen raised $9 to $13 and retained Buy; Needham raised $10 to $15 and retained Buy. All three actions were dated October 30. We did not access the original broker reports, so the target and rating changes are identified as secondary reporting. Needham’s reported reasoning emphasized the revenue and EBITDA beats, AI and fixed-price mix, and earlier-than-planned margin expansion.
The updated $12.20 mixed-date analyst average is 33.9% above our $8.07 Base, using |$8.07 − $12.20| ÷ $12.20. That exceeds our 20% review threshold. The snapshot includes six analysts, but only three post-Q3 target changes were individually verified and constituent dates are not synchronized. The difference is not resolved by copying the broker mean into our model: our Base retains stock compensation as a cost, assigns no separate software value to AI classifications, and waits for sustained 2027 growth. Our Base would require higher durable operating margins, stronger revenue breadth or a lower share price to change materially.
What changes the conclusion next
- Q4 revenue above $115.5 million with GAAP operating margin holding near Q3 would support a higher margin path.
- Formal 2027 guidance at healthy double-digit growth would challenge the current $475 million Base revenue assumption.
- A rising fixed-fee or output-based share would show that AI productivity is changing monetization, not only delivery cost.
- Lower top-ten concentration and continued positive FCF would improve earnings durability.
- A return of restructuring costs, weaker collections or flat large-account demand would argue against extrapolating Q3.
The verdict is stronger operations without an obvious valuation cushion. Q3 validates Grid Dynamics’ ability to turn AI delivery into reported margin and cash, but the share-price reaction has already taken the stock to the edge of our Bull case. The next re-rating should come from sustained contract economics and 2027 growth—not from repeating the 31% AI label.
